Should I allow my daughter to wear a skimpy prom dress?

Even though it is in style, if you don't approve of it then your daughter should have an appropriate dress. Maybe you both can go dress shopping together and pic an outfit that flatters her appearance and you both will enjoy, while still being moderately modest.

Yes, you should let your daughter wear the dress she wants. There's only one prom for a person. She should be able to choose which one she wants to wear, and she's probably old enough to make her own decisions by now.
